# Structuring Corporate Hedging Programs

Designs enterprise hedging strategies for commodity, FX, and interest rate exposures, including instrument selection, hedge ratio calibration, and hedge accounting qualification under ASC 815 or IFRS 9.

## When To Use

- A corporate treasury is establishing or restructuring a hedging program for commodity, FX, or interest rate risk
- Management needs to evaluate whether existing hedges qualify (or can be redesignated) for hedge accounting treatment
- A company is selecting between instrument types (swaps, options, collars, forwards) for a specific exposure profile
- Pre-acquisition or post-merger integration requires harmonizing hedging policies across entities
- Board or audit committee requests a hedge program review or policy documentation refresh

## Inputs To Gather

- **Exposure inventory**: Identified risk exposures by type (commodity price, foreign currency transaction/translation, interest rate), notional amounts, tenors, and forecast probability assessments
- **Financial statements**: Recent balance sheet and income statement to identify natural offsets and net exposure positions
- **Existing hedge portfolio**: Current derivative positions, maturities, counterparties, and ISDA/CSA terms
- **Risk appetite and policy**: Board-approved risk tolerance thresholds, authorized instruments, maximum tenor, and counterparty credit limits
- **Accounting framework**: Whether the entity reports under US GAAP (ASC 815) or IFRS (IFRS 9), and current hedge designation elections [VERIFY]
- **Tax jurisdiction details**: Entity domicile and applicable tax treatment of derivative gains/losses [VERIFY]
- **Benchmark rates**: Relevant benchmark curves (SOFR, EURIBOR, commodity forwards) for pricing and effectiveness testing

## Workflow

1. **Map exposures** — Catalog all hedgeable exposures across business units. Classify each as fair value, cash flow, or net investment hedge candidate. Quantify notional amounts and timing of expected cash flows.

2. **Assess natural offsets** — Identify internal netting opportunities (e.g., receivables in EUR offset by payables in EUR across subsidiaries). Calculate residual net exposure after intercompany netting.

3. **Select hedging instruments** — For each residual exposure, recommend instrument type:
   - **Forwards/futures**: Suitable for highly probable, fixed-timing exposures; simple designation
   - **Swaps**: Preferred for interest rate hedging (fixed-to-float or float-to-fixed); match payment dates to underlying debt
   - **Options/collars**: Appropriate when management wants downside protection with upside participation; assess premium cost vs. risk reduction
   - **Cross-currency swaps**: For combined FX and interest rate risk on foreign-currency-denominated debt

4. **Determine hedge ratios** — Calculate the optimal hedge ratio based on statistical relationship between the hedging instrument and the hedged item. For ASC 815, document the critical terms match or perform regression analysis. For IFRS 9, establish the economic relationship and quantify the hedge ratio reflecting actual quantities.

5. **Structure hedge accounting designation** — Draft formal designation documentation including:
   - Risk management objective and strategy
   - Identification of hedging instrument and hedged item/transaction
   - Nature of the risk being hedged
   - Method for assessing hedge effectiveness (dollar-offset, regression, or critical terms match for ASC 815; qualitative or quantitative for IFRS 9) [VERIFY]
   - Excluded components (time value, forward points, cross-currency basis) and their accounting treatment

6. **Model effectiveness testing** — Run prospective effectiveness tests using historical data or hypothetical derivative method. Confirm the hedge relationship meets the required threshold (80–125% for ASC 815 legacy; "not accidentally adequate" for IFRS 9). Establish ongoing retrospective testing cadence (quarterly typical).

7. **Address credit and collateral** — Evaluate counterparty credit risk (CVA) and own-credit risk (DVA). Review CSA/margining requirements and their cash flow impact. Assess whether central clearing is required or advantageous.

8. **Draft hedge policy and program documentation** — Produce a comprehensive hedge program document covering authorized strategies, governance and approval workflows, effectiveness testing methodology, discontinuation procedures, and reporting requirements.

## Output

- **Hedge program report** structured as:
  - Executive summary of recommended hedging strategy
  - Exposure inventory table with net positions after natural offsets
  - Instrument selection rationale for each exposure category
  - Hedge ratio analysis with supporting quantitative data
  - Hedge accounting designation memos (one per hedge relationship)
  - Prospective effectiveness test results
  - Counterparty and collateral summary
  - Draft or revised hedge policy document
  - Implementation timeline with key milestones (trade execution, accounting system setup, board approval)

## Quality Checks

- Confirm every designated hedge relationship has a documented risk management objective linking corporate risk appetite to the specific hedge
- Verify that forecast transactions designated as hedged items meet the "highly probable" (IFRS 9) or "probable" (ASC 815) threshold with supporting evidence [VERIFY]
- Validate that hedge ratios reflect actual quantities used by the entity, not purely statistical optimization
- Check that excluded components (e.g., time value of options, forward points) are accounted for consistently with the elected policy (amortization vs. P&L)
- Ensure counterparty exposure stays within board-approved credit limits and that ISDA netting opinions are current for relevant jurisdictions [VERIFY]
- Confirm the effectiveness testing methodology is consistently applied and that any sources of ineffectiveness are identified and quantified
- Flag any hedges approaching maturity that require rollover decisions or redesignation
