# Managing Lease Accounting Asc842

Structures ASC 842 compliance with lease identification, classification, measurement, and transition documentation.

## When To Use

- Implementing ASC 842 for the first time or transitioning from ASC 840
- Classifying new lease agreements as finance or operating leases
- Calculating right-of-use (ROU) asset and lease liability balances at commencement
- Remeasuring lease liabilities after modifications, renewals, or termination options
- Preparing lease-related disclosures for financial statements or audit workpapers
- Evaluating embedded leases in service contracts, supply agreements, or IT arrangements

## Inputs To Gather

- **Complete lease population**: All contracts containing a lease or potential embedded lease, including real estate, equipment, vehicles, and IT infrastructure
- **Lease terms**: Commencement date, base term, renewal/termination options, purchase options, and residual value guarantees
- **Payment schedules**: Fixed payments, variable payments tied to an index/rate, variable payments excluded from liability (usage-based), and any lease incentives received
- **Discount rate**: Incremental borrowing rate (IBR) by entity/currency/term if rate implicit in the lease is not readily determinable [VERIFY: IBR methodology must be documented and consistently applied]
- **Short-lease and low-value elections**: Whether the entity has elected the short-term lease exemption (terms of 12 months or less) or low-value asset practical expedient [VERIFY: low-value threshold is an IFRS 16 concept; ASC 842 only provides the short-term exemption]
- **Transition method**: Modified retrospective approach — determine whether comparative periods are restated or the cumulative-effect adjustment is recorded at the adoption date
- **Existing ASC 840 data**: Prior operating/capital lease schedules, deferred rent balances, tenant improvement allowances, and any built-to-suit arrangements

## Workflow

1. **Identify leases and embedded leases**
   - Screen all contracts against the ASC 842 definition: does the contract convey the right to control the use of an identified asset for a period of time in exchange for consideration?
   - Apply the three-criteria test: (a) identified asset exists, (b) lessee obtains substantially all economic benefits, (c) lessee directs how and for what purpose the asset is used
   - Flag service contracts with dedicated equipment or space for embedded lease analysis

2. **Classify each lease**
   - Evaluate the five finance-lease criteria (ASC 842-10-25-2): transfer of ownership, purchase option reasonably certain, lease term as major part of economic life, present value of payments as substantially all of fair value, specialized asset with no alternative use to lessor
   - If none are met, classify as operating lease
   - Document the rationale for each classification decision, especially for borderline cases [VERIFY: "major part" and "substantially all" thresholds — many entities use 75% and 90% bright lines, but ASC 842 does not mandate specific percentages]

3. **Measure initial recognition**
   - Calculate the lease liability as the present value of remaining lease payments, discounted at the IBR (or rate implicit in the lease)
   - Determine the ROU asset: lease liability + initial direct costs + prepaid rent − lease incentives received
   - For finance leases, record amortization of ROU asset (typically straight-line) and interest on lease liability separately
   - For operating leases, record a single straight-line lease expense, with the ROU asset serving as a plug to achieve straight-line total cost

4. **Handle modifications and reassessments**
   - Remeasure the lease liability when a modification changes scope or consideration and is not a separate lease
   - Reassess lease term when a significant event or change in circumstances makes exercise of a renewal/termination option reasonably certain (or no longer reasonably certain)
   - Adjust the ROU asset for the change in lease liability; if ROU asset is reduced to zero, recognize remainder in profit or loss

5. **Prepare disclosures and reconciliations**
   - Quantitative disclosures: finance lease cost (amortization + interest), operating lease cost, short-term lease cost, variable lease cost, sublease income
   - Maturity analysis: undiscounted future payments by year for the next five years and thereafter, reconciled to the balance-sheet liability
   - Weighted-average remaining lease term and weighted-average discount rate, separated by finance and operating leases
   - Qualitative disclosures: nature of leases, significant assumptions/judgments, restrictions/covenants, related-party leases

## Output

- **Lease inventory schedule**: Contract-level detail with classification, commencement date, term, payment stream, discount rate, and ROU asset/liability balances
- **Journal entry package**: Initial recognition entries, recurring monthly amortization/interest entries, and modification entries with supporting calculations
- **Disclosure tables**: Formatted quantitative disclosures and maturity analysis ready for financial statement footnotes
- **Transition memo** (if applicable): Cumulative-effect adjustment calculation, reconciliation from ASC 840 balances to ASC 842 opening balances, and elected practical expedients
- **Decision log**: Classification rationale, IBR methodology, renewal/termination option assessments, and any embedded lease conclusions

## Quality Checks

- Verify the lease population is complete — cross-reference against accounts payable, fixed-asset records, and procurement contracts
- Confirm discount rates are supportable: IBR should reflect the entity's credit standing, lease term, currency, and economic environment at commencement [VERIFY: IBR documentation requirements per ASC 842-20-30-3]
- Reconcile total lease expense to prior-period rent expense to identify unexplained variances during transition
- Ensure classification criteria are applied consistently across similar leases; document any exceptions
- Validate that variable payments based on usage or performance are excluded from the lease liability and expensed as incurred
- Check that modifications are evaluated for whether they constitute a separate lease before remeasuring the existing lease
- Confirm maturity analysis foots to the recognized lease liability after removing the imputed interest component
- Flag any related-party leases, sale-leaseback transactions, or leveraged lease arrangements for additional guidance [VERIFY: sale-leaseback accounting changed significantly under ASC 842 — confirm treatment per ASC 842-40]
