## Overview

The principal-agent problem arises whenever someone (agent) acts on behalf of another (principal) but has different incentives. Shareholders (principals) hire CEOs (agents) to maximize company value, but CEOs may maximize their own compensation, prestige, or job security instead.

**The core tension**: Principals can't perfectly observe or control agent behavior. Agents possess information principals don't. This information asymmetry, combined with divergent interests, creates opportunities for agents to serve themselves at principals' expense.

**Why it's ubiquitous**:
- **Corporate**: Shareholders vs. management
- **Political**: Citizens vs. elected officials
- **Healthcare**: Patients vs. doctors (recommending expensive procedures)
- **Legal**: Clients vs. lawyers (billing incentives)
- **Investment**: Investors vs. fund managers
- **Employment**: Employers vs. employees

Every delegation relationship contains a potential principal-agent problem. The question is severity and mitigation.

## When to Use

**Designing organizational structures:**
- Structuring compensation to align executive interests with shareholders
- Creating oversight mechanisms for delegated authority
- Evaluating governance models and board composition

**Contract design:**
- Structuring agreements that minimize agency costs
- Defining performance metrics and accountability mechanisms
- Negotiating service provider relationships

**Investment decisions:**
- Evaluating management quality and alignment
- Assessing fund manager incentive structures
- Understanding why "skin in the game" matters

**Political and institutional analysis:**
- Understanding bureaucratic behavior and inefficiency
- Designing regulatory structures with proper incentives
- Evaluating democratic accountability mechanisms

**Personal decisions:**
- Choosing professional advisors (lawyers, doctors, financial advisors)
- Understanding when advice may be self-interested
- Structuring relationships with agents

## Process

### 1. Map the Principal-Agent Relationship
Identify the parties and their true interests:

**Principal identification**:
- Who bears the ultimate consequences?
- Who owns the resources being deployed?
- Who would suffer from suboptimal outcomes?

**Agent identification**:
- Who makes operational decisions?
- Who possesses specialized knowledge?
- Who has day-to-day control?

**Interest mapping**:

The gap between stated goals and actual incentives is the agency problem.

### 2. Assess Information Asymmetry
Principals suffer from two information gaps:

**Hidden information (adverse selection)**: Agent knows things principal doesn't.
- CEO knows true company prospects before shareholders
- Doctor knows procedure necessity before patient
- Contractor knows actual costs before client

**Hidden action (moral hazard)**: Agent's behavior is unobservable.
- Employee effort when boss isn't watching
- Fund manager due diligence behind closed doors
- Contractor material quality inside walls

**Severity indicators**:
- Complexity of agent's domain (high = more asymmetry)
- Observability of outputs vs. inputs
- Frequency of interaction
- Availability of external verification

### 3. Identify Agency Costs
Agency problems manifest as concrete costs:

**Monitoring costs**: Resources spent observing agent behavior
- Audit fees, compliance departments, board oversight
- Performance tracking systems, regular reporting

**Bonding costs**: Agent spending to demonstrate trustworthiness
- Professional certifications, reputation investment
- Transparency initiatives, third-party verification

**Residual loss**: Value destruction despite monitoring/bonding
- Suboptimal decisions that slip through
- Opportunity costs of conservative agent behavior
- Principal-agent conflict that can't be fully eliminated

Total agency cost = monitoring + bonding + residual loss.

### 4. Design Alignment Mechanisms
Reduce agency costs through structural solutions:

**Incentive Alignment**:
- Performance-based compensation tied to principal's goals
- Equity ownership (agents become partial principals)
- Deferred compensation contingent on long-term outcomes
- Clawback provisions for later-revealed problems

**Monitoring and Oversight**:
- Independent board directors
- External audits and compliance reviews
- Transparent reporting requirements
- Whistleblower protections

**Market Discipline**:
- Takeover threats for underperforming management
- Reputation markets (agent's future opportunities depend on performance)
- Competition among agents for principal's business

**Structural Solutions**:
- Reducing agent discretion where possible
- Clear rules vs. judgment-dependent decisions
- Multiple agents with overlapping oversight
- Principal involvement in key decisions

### 5. Accept Irreducible Agency Costs
Perfect alignment is impossible. Optimize for tolerable agency costs:

**Why zero agency cost is unattainable**:
- Monitoring is expensive and imperfect
- Strong incentives can distort behavior (gaming metrics)
- Some information asymmetry is inherent to specialization
- Trust requires accepting some unobservable behavior

**Calibration principles**:
- More monitoring where stakes are highest
- Stronger incentive alignment for critical agents
- Accept higher agency costs for complex, judgment-intensive domains
- Invest in long-term relationships that build aligned incentives over time

## Example

**Venture Capital: Sophisticated Agency Management**

**The Problem**:
- Limited Partners (LPs) invest capital (principals)
- General Partners (GPs) manage investments (agents)
- 10-year fund life with limited visibility into GP decisions
- GPs might take excessive risk, collect fees regardless of performance, or prioritize reputation over returns

**Alignment Mechanisms**:

1. **GP Commitment**: GPs invest 1-5% of fund personally (skin in the game)
2. **Fee Structure**: 2% management fee covers operations; 20% carry only on profits above hurdle rate
3. **Hurdle Rate**: 8% return to LPs before GPs earn carry (ensures minimum performance)
4. **Clawback**: GP returns carry if later investments lose money
5. **Fund Lifecycle**: 10-year limit prevents indefinite fee collection
6. **LP Advisory Committee**: Oversight on conflicts, key decisions
7. **Reputation Market**: GP's next fund depends on current fund performance

**Residual Agency Costs**:
- GPs still prefer larger funds (more fees) vs. optimal fund size
- Late-stage risk aversion to protect existing carry
- Relationship conflicts with portfolio companies vs. LP interests

**Why It Works (Mostly)**: Multi-layered alignment makes GP and LP interests substantially convergent, though imperfect.

## Anti-Patterns

**Assuming shared goals eliminate agency problems**: Even aligned people have divergent interests at the margin. A loyal employee still prefers less work for same pay. Design for actual incentives, not stated loyalty.

**Over-monitoring**: Excessive surveillance destroys trust, increases bureaucracy, and can reduce agent effort/creativity. Monitor enough to deter, not so much as to suffocate.

**Metric gaming**: Strong incentives on narrow metrics cause agents to optimize the metric, not the underlying goal. Goodhart's Law: "When a measure becomes a target, it ceases to be a good measure."

**Ignoring agent selection**: Alignment mechanisms can't fully substitute for selecting trustworthy agents. Character and track record matter alongside incentive structures.

**One-size-fits-all solutions**: Different principal-agent relationships require different solutions. Executive compensation differs from retail employee management differs from political accountability.
