Check a candidate company's debt load specifically against the stability and cyclicality of its cash flows — because heavy debt removes the staying power a business needs to survive a downturn, and this risk compounds for companies whose earnings are themselves already volatile.
## Why This Is Best Practice
**Adopted by:** Peter Lynch emphasized balance-sheet debt screening as a standard part of his research checklist in both "One Up on Wall Street" (1989) and "Beating the Street" (1993), specifically flagging debt load as a critical risk factor for cyclical companies (see `apply-stock-categorization-framework`) whose earnings and cash flow already fluctuate significantly with the economic cycle. This checklist item remains standard content in fundamental equity analysis education.
**Impact:** A heavily-indebted company facing a cyclical downturn or unexpected business disruption has materially less flexibility to weather the period than a company with a conservative balance sheet — debt service obligations continue regardless of the business cycle's phase, and a company that can't service its debt during a downturn can face forced asset sales, dilutive equity raises, or bankruptcy, converting a temporary cyclical or business setback into a permanent, often total loss for equity holders (see `apply-downside-protection-principle`). A conservatively financed company facing the identical downturn can simply wait it out.

## Steps
### Step 1: Establish the company's debt level using standard balance sheet metrics
Check debt-to-equity ratio, total debt relative to earnings (e.g., debt-to-EBITDA), and interest coverage (how many times over current earnings cover required interest payments) — using more than one metric since each captures a somewhat different dimension of leverage risk.
### Step 2: Weight the debt assessment by the company's cash flow stability and cyclicality
The same absolute debt level is a materially different risk for a stable, non-cyclical business (see `apply-stock-categorization-framework`'s slow-grower or stalwart categories) than for a cyclical company whose earnings can decline sharply and unpredictably during a downturn. Weight the debt-load concern more heavily for cyclicals, turnarounds, and any company with historically volatile earnings.

## Rules
- Never evaluate debt level in isolation from the company's cash flow stability and cyclicality — the same debt-to-equity ratio represents very different real risk depending on how volatile the underlying earnings are.
- Check debt maturity schedule, not just total debt outstanding — concentrated near-term maturities carry more refinancing risk than well-laddered ones.
- Weight debt-load scrutiny most heavily for cyclical and turnaround categories, where earnings volatility compounds the risk debt already introduces.

## Examples
**Debt risk appropriately screened for a cyclical:** An investor evaluates a commodity-linked cyclical company with a moderate debt-to-equity ratio that, in isolation, might not seem alarming. Recognizing the company's cyclical category and historically volatile earnings, the investor weights this debt level as a more serious concern than the same ratio would represent for a stable business, and requires a wider margin of safety or smaller position size to compensate.
**Debt risk appropriately discounted for a stable stalwart:** A different candidate — a stable, large stalwart with a long history of consistent earnings — carries a similar debt-to-equity ratio. Given the company's demonstrated cash flow stability and low cyclicality, the investor treats this debt level as a materially lower risk than the identical ratio would represent for the cyclical company, since the stalwart's earnings are far less likely to decline sharply enough to threaten debt service.
## Common Mistakes
- **Evaluating debt-to-equity or debt-to-EBITDA in isolation without considering cash flow stability** — the same ratio represents very different real risk depending on how predictable the company's earnings are.
- **Checking only total debt without examining the maturity schedule** — a large total debt figure with maturities spread over many years is a materially different risk than the same total concentrated in a near-term maturity wall.
